Do you notice a difference in cabin heater output when the temp gauge drops? Does the heat coming out of your vents also get cooler? This would give an indication of whether the engine is actually operating at a lower temperature or if the gauge is not accurately showing engine temp.

I don't notice any difference in cabin temperature but I think that the aux. heater is running anyhow. This is probably why my mpg is so low on the motorway.

The other thing I am noticing now is that the engine runs quieter when cold than when it warms up.

Anyhow, maybe it is something to do with the temp. sensor like you suggest. More $$$ to throw at it

Well after all that it turned out to be a duff main thermostat ! This was the first thing I replaced but with a supposedly identical part from euro car parts. I would never have thought it could be bad from new but it was !!

I replaced it with an original BMW part and the car is perfect !
